I've noticed when using my 5.1 audio system that the XMB, Videos and music don't use 5.1, but when playing a game it is 5.1. Is it supposed to be like that?

Well, yeah. Unless something specifically supports 5.1, it isn't going to use 5.1.

So would converting a video to use 5.1 work?

It will work but your RRight and FRight speakers will provide the same sound. Same for your left speakers.
